How prophecies work is simple: they allow you to award bonus rewards by meeting certain conditions: defeating a certain type of monster, defeating a boss, completing a dungeon, etc. 

You select the prophecies you want, simply go to the Observatory and select them from the four telescopes at your disposal. In order to unlock the prophecies, you will need favors that you earn passively by killing monsters or completing any type of quest.
